Morata played primarily for Castilla last year. He did get a few minutes here and there for the Sr team and played in some important games but I wouldn't put his involvement anywhere near Varane's.
The fact that Madrid has such an incredible academy is sort of an unfair advantage though. It's not a 1 to 1 comparison by any means.
Yet brazil is winning, Neymar had direct involvement in the goal, and Forlan lost a penalty

Yeah, but at this point there isn't really any hard evidence that Isco won't develop at Madrid or would have better developed at City.
That claim has no evidence to back it up.
Even I think Isco would have been better off at City but not for that reason.

I don't think Madrid have a problem playing young talent so I don't even know what you're talking about. He's just going to a team that is very crowded in his position. Look at Modric, he faced the exact same issue this season despite being world class. At City, he'd undeniably be first choice every week since the coach helped develop him.
